Worse than 9/11: Defense firms with exposure to commercial market losses cut overhead to the bone

WASHINGTON — Defense companies with substantial exposure to commercial markets are taking dramatic measures to limit overhead and preserve cash, with one chief executive calling the new coronavirus pandemic “worse than anything we've seen.”

Among the companies that announced cost-cutting measures tied to losses or potential losses from the COVID-10 crisis, CAE pointed to temporary layoffs — starting first with almost 500 unionized employees, but with more inevitably to follow, CEO Marc Parent said during a webcast hosted by RBC Capital Markets.

Parent and his executive team are taking salary cuts of 50 percent, with vice presidents taking cuts of 30 percent, managers and directors 20 percent, and all others 10 percent. The company is also taking capital expenditures as well as research and development investment to the bare minimum.

“We're not Pollyanna here,” Parent said during the webcast. “We're assuming a tough period, and we're taking immediate steps to preserve cash.”

In terms of business disruption, “this is worse than anything we've seen,” including 9/11, he added.

GE Aviation, which already announced a hiring freeze, the cancellation of salaried merit increases and a reduction of nonessential spending, will cut about 10 percent of its U.S. workforce. CEO David Joyce will give up half of his salary starting April 1. The division also pointed to temporary lack of work impacting about 50 percent of its U.S. maintenance, repair and overhaul employees for 90 days.

Meanwhile, Airbus is looking to investor incentives to gain some cash, canceling one planned dividend payment and another proposed 2019 dividend payment of 1.80 euros (U.S. $1.90) per share to save the company 1.4 billion euros ($1.5 billion). It's also lining up 15 billion euros in new credit to provide more cash to weather the crisis.

All three companies are big players in commercial aviation. Airbus ranked No. 9 on the Defense News Top 100 list of defense companies, but with only 17 percent of its 2018 revenue coming from the defense and security business. GE ranked No. 29, with 13 percent of business coming from defense, and CAE ranked No. 70, with 40 percent coming from defense.

The defense portions of the businesses are also feeling the impact, though less substantial because of the structure of contracts that often extend to multiple years. For CAE, programs fall under long-term contracts, versus “per sip” agreements more typical of commercial customers where revenue is driven by utilization. The company's CEO, Parent, also pointed to a $4 billion backlog in defense.

Still, base access restrictions and the natural limitations on movement of people has made both training and order fulfillment more difficult for the defense business.

“And the general preoccupation of the crisis has impact on the speed of procurement processes,” Parent said. “We don't see obvious structural impact, but we can anticipate short-term friction.”

Publicly traded companies with mixed commercial-defense business have also seen deeper losses to stock price, generally speaking, compared to more pure-play defense companies. While Lockheed and Northrop Grumman stock prices have dropped about 34 percent and 24 percent in the last month, respectively, CAE and GE have dropped 66 percent and 48 percent, respectively.

Boeing, with 66 percent of revenue coming from commercial and other nondefense markets, has seen a whopping 67 percent drop during that period.

Raytheon, despite being almost entirely focused on defense, saw a bigger drop than most pure-play companies of about 47 percent during the last month, likely due to the increased exposure to commercial that will come with its United Technologies merger.

But stock price can be a rather deceiving picture of impact on industry, particularly long term, warned Byron Callan of Capital Alpha Partners.

“A lot of these stocks are part of the S&P 500, where price movements have no relation to underlying fundamentals,” he said. “On the flip side, you could see rotation out of defense and into [those companies] that people think will recover. In other words, folks may be hiding out in defense stocks, but reallocate to markets that they figure are bound to recover eventually” — such as travel and leisure.

Looking at defense companies, “Raytheon has been the worst performing stock because they got tied into commercial aerospace through the merger," Callan said, “but going forward that may be the most interesting [stock] of all because there will be a degree of balance.”

In other words, what's true now on Wall Street could change considerably months from now. The same could be said about the long-term position of these companies, regardless of how grave the circumstances are today.

“The world will return to normal. All crises will come to an end,” Parent said, pointing to the advantage of supporting a highly regulated industry. “We have staying power and stamina to weather the storm, but we're not taking anything for granted. ... We want to be ready when we come out of this.”

U.S. attorney Brian Moran said cases such as this one should be seen as a warning to defense contractors that false claims have no place in military purchasing. Moran announced the settlement Tuesday, The Oregonian/OregonLive reported. The allegations originated with a former Insitu manager, D R O'Hara, who filed a whistleblower complaint in federal court and will receive $4.6 million of the settlement. Investigators, who took over the case under provisions of the whistleblower law, allege that Insitu billed the military for new parts and components but actually used less expensive recycled and refurbished parts. Insitu said it cooperated with the investigation and that its disclosures to the government met all requirements. “At all times, Insitu provided superior ISR services to the Navy and Special Operations Command, a fact the government does not dispute,” the company said in a statement. “Insitu continues to provide mission-ready systems and supports the nation's warfighters by providing world-class service.” Owned by Boeing, Insitu is based in the town of Bingen, Washington, along the Columbia River.     To up fighter readiness levels, Pentagon looks to retire older planes and fix supply chains

    By: Aaron Mehta WASHINGTON — With Secretary of Defense Jim Mattis issuing new guidancedemanding readiness for tactical air assets increase in just one year, the Pentagon is openly acknowledging that older planes will have to be retired and cannibalized for parts to make it happen. The department will also look to overhaul how it handles its supply chain, according to the department's No. 2 official. In a September memo, first reported by Defense News, Mattis ordered the Air Force, Navy and Marines to get the Pentagon's fleets of F-16, F-18, F-22 and F-35 fighters to a minimum of 80 percent mission ready. That would represent a major jump in readiness over a short period of time, raising skepticism amongst analysts. From a pure numbers-on-paper standpoint, the easiest way for getting readiness rates up on the fleet would involve retiring older, less ready aircraft — essentially increasing the percentage of good-to-go planes by reducing the overall size of the fleets. Such a move may not be popular on the Hill, which routinely complains about the size of the military compared with previous eras. But it's a logical step being endorsed by both Deputy Secretary of Defense Patrick Shanahan and Gen. Robert Neller, the Marine Corps chief of staff. “You gotta get rid of airplanes. At some point, you gotta get rid of the old ones,” Neller told reporters Wednesday at a Defense Writer's Group event, when asked how he would hit that 80 percent mark. Neller added that such a move has to be part of a broader spectrum of moves, including better quality parts from vendors, being more efficient with maintainers, and adjusting the flying hours for pilots to make sure the wings aren't being worn off on jets. “It's not going to be a single thing, so we've got to do our part,” he added. Speaking to reporters at the AUSA conference the same day, Shanahan seemed to zero in on the oldest Navy jets as ones that could be retired. “Well, when you look at the size of the fleet of the F-18s, you got [F-18A models] out there, then you look at what it would take to restore them to a certain level of readiness, you might say it's much easier just to retire those,” he said. “So, I mean, there's a mix of answers.” “It probably doesn't make sense to generate a lot of activity to make something that is older more reliable, but when you think about the joint strike fighter and the hundreds of those that we're going to take, 80 percent should be the minimum, OK? It shouldn't be some aspirational goal, it should be the minimum.” However, he pushed back at the idea that anyone will “game the system” to get those readiness percentages up. Commercial practices In the memo, Mattis specifically notes the commercial aviation industry is able to maintain higher readiness rates and directs the service to look that way for inspiration. “I am confident in our department's ability to generate additional capacity from our current aircraft inventory, alongside the commercial aviation industry's sustainment of high availability rates,” Mattis wrote. “As we seek to achieve our goals, we can learn from industry's benchmarks for measuring speed, cost and mission capability, as well as its best practices for implementing a sustainable, Department-wide system.” Shanahan, who will be the overall leader of the readiness rate improvement efforts, is a longtime Boeing executive who worked directly on a number of commercial jet production programs. And to him, there are absolutely lessons that can be drawn from passenger aviation. “A jet engine is a jet engine; no one will convince me otherwise,” he said. “I've lived in both worlds, I've been on more airplanes than anybody in the United States, I know these things, OK?” The deputy said his focus was on helping the service develop “methods, systems and practices” that will lead to systemic changes in how maintenance is done and provide dividends for years to come. “When you look at the F-18s, this is the same size of fleet as Southwest has. It's not a super-large fleet, they're all basically the same,” Shanahan noted. “So how do we put in place, you know, the support practices and the parts so that people aren't working as hard?” The need to keep part quality and quantity up were on display just a day after Shanahan and Neller's comments. On Thursday, the Pentagon ordered a temporary stop to flying the F-35 as it investigated a fuel tube inside the engines of the fleet. That same day, an F-22 crashed on its side following a landing gear malfunction. During his talk with reporters, the Navy was singled out as already having committed to improving their methodologies. And he called out the need to “restructure” how both the Navy and Air Force handle their supply chains — something he said will ultimately bleed over into maintenance beyond the four selected jet fleets. “The real end game to me is as a department, how do we end up with a single sustainment system? And what was good about this is that once you get the F-18 right, it spills over into the P-8, because they're side-by-side, so [the P-8 maintainers] going to be like, ‘Those guys, they're working a lot less hard than we are and they're getting much better results, why don't we just do it that way?' “And then as people see the methods they apply to shipbuilding or ship maintenance,” he added.     Air Force gets new stopgap system for GPS 3 satellites

    By: Nathan Strout The U.S. Air Force's first next-generation GPS satellite launched in December and the second GPS III satellite is slated to liftoff in July. But there Air Force has a problem: The ground system currently in use isn't fully capable of controlling GPS III satellites. Worse, a new ground system that can, formally known as the next-generation operational control system (OCX), is five years behind schedule and won't be delivered until June 2021 at the earliest, according to the Government Accountability Office. Enter the GPS III Contingency Operations (COps) software—a critical stop gap measure that will update the current ground control system and allow it to access some of the more advanced features of the GPS III satellites until the next-generation operational control system is ready. On July 11, primary contractor Lockheed Martin announced that it had delivered the COps upgrade to the Air Force. “Positioning, navigation and timing is a critical mission for our nation and COps will allow the Air Force to gain early access to its new GPS III satellites,” said Johnathon Caldwell, Lockheed Martin's vice president for Navigation Systems. “We just finished final qualification testing and delivery on COps, and it will be integrated and installed on the [Architecture Evolution Plan Operational Control System] over the summer. We look forward to the Air Force ‘flying' a GPS constellation on the COps OCS which includes the new GPS III satellites, later this year.” The new GPS III satellites are built to be more robust and accurate than their predecessors and come with advanced features such as the ability to use M-Code, an encrypted GPS signal for use by the military. The COps upgrade will allow the current ground system to control the GPS III satellites as well as the legacy GPS satellites. It will also allow the current system to access M-code Early Use, an encrypted GPS signal with improved anti-jamming and anti-spoofing capabilities, beginning in 2020. The Air Force contracted with Lockheed Martin to deliver the patch in 2016, the same year that the OCX program triggered a Nunn-McCurdy cost breach—a type of violation caused by significant cost growth that requires a program to be shut down unless the Department of Defense intervenes and approves a new cost estimate. The $6.2 billion OCX program is already five years behind schedule, and a May 21 Government Accountability Office report warned that the OCX program could be delayed even further. In addition, the Air Force has acknowledged that delays are possible during the seven-month testing period following delivery.
